Impacts of UAE Interest Rate on Project Financing. (Research Paper Sample)
Instructions:
This research paper examines how interest rate trends in the United Arab Emirates influence the financial feasibility of a proposed investment project that is largely financed through debt. The study highlights that the UAE’s monetary policy is closely linked to the United States because the UAE dirham is pegged to the U.S. dollar. As a result, decisions made by the Federal Reserve System strongly affect interest rate movements in the UAE. The paper compares interest rate levels across different years, noting that rates were around 4.4% in December 2022 but declined to approximately 3.719% by 2025, according to the Central Bank of the United Arab Emirates.

Impacts of UAE Interest Rate on Project Financing
Introduction
In the contemporary economies, interest rates are important in determining investments, capital structure and feasibility of a project. The fixed exchange rate regime in the United Arab Emirates (UAE) is unique because the interest rate environment in the country is determined by the pegging of the UAE dirham against the U.S. dollar (Yakubu, 2024). Such a monetary structure makes the United Arab Emirates synchronize its interest rate policy with the one of the United States to keep the currency stable and to retain the trust of investors. Consequently, any changes in the U.S. interest rates are quickly passed onto the UAE financial system by effecting policy changes by the Central Bank of the United Arab Emirates (CBUAE).
It is thus important to understand the current interest rate trends in the UAE when considering the cost of financing as well as the feasibility of investment projects that are financed by debt. This report will analyze the interest rate regime in the UAE and the current trends in the region between 2022 and 2025 and how the falling interest rates will affect a proposed project funded at 70% (Vakil, 2023).
Monetary Policy Framework of the UAE.
UAE is under a currency peg whereby the dirham currency has been pegged at about AED 3.6725 against the U.S. dollar since 1997(Albagami, 2024). In this way, the monetary policy of the country will always be constrained under such a system due to the fact that any interest rate differentials with the United States may cause the inflows of capital that may jeopardize the peg.
In the event that the UAE interest rates were much lower than U.S rates, the investment might switch money invested in assets denominated in dirham to a dollar, this situation would cause depreciation effects to the dirham. On the other hand, when the UAE rates were more exaggerated, the inflow of capital would create excess liquidity and inflation. To stabilize the situation, Central Bank of the UAE usually follows the adjustments introduced by the U.S. Federal Reserve especially the modifications to the federal funds rate. Therefore, the base rate and the rate of overnight deposit facilities in the UAE have the tendency to oscillate with the U.S. policy rates.
Recent Interest Rate Trends (2022-2025)
The situation in the global money market became very tight in 2022, as central banks reacted to high inflation levels after the COVID-19 outbreak and the supply chain crisis. The Fed of the U.S. used consecutive dramatic rate increments, these were correspondingly followed by raising the policy rates of the UAE. At a certain point, in December 2022, the benchmark interest rate in the UAE has reached around 4.4%.
Nevertheless, with the beginning of inflationary pressures on the globe and the surfacing of economic growth concerns, speculations turned to monetary easing. As of 2025, the UAE interest rate was down to about 3.719% (Central Bank of the United Arab Emirates, 2026). This negative trend is indicative of smoothly decreasing global inflation as well as the UAE being in line with the U.S. monetary policy changes (Yakubu, 2024).
The fall of the interest rates between the year 2022 and 2025 is a big alteration in the financing terms in the UAE banking system (Vakil, 2023). The reduced rate of policy makes it cheaper to borrow the liquidity of the central bank by the commercial banks and the interbank markets. These are usually transferred to the borrowers in terms of a reduced lending of corporate loans, project finance facilities and long-term debt instruments. This leads to lower interest payments and access to credit by the businesses.
Effects of the Interest rates to the Financing of the Project.
The weighted average cost of capital (WACC) is one of the most important variables due to which the feasibility of an investment is determined, in the capital budget analysis because of interest rates. As the interest rates decrease, the expense of the debt financing will reduce, and the overall WACC used on the project depending on debt financing will decrease. As debt is frequently cheaper than equity.
The cost of debt is deductible in the same way as interest payments and the risk to the investor is also lower, projects that are heavily leveraged receive greater returns to changes in interest rates (Yahyaei &Sriraman, 2019). Where borrowing costs change by a significant amount, the overall financing costs and net present value (NPV) in the case of a project with 70% debt financing is huge.
The present value of the interest payment in the future will reduce greatly, in case the borrowing rates are reduced by a single percentage point during the loan term. This enhances cash flows to be used by investors and project profitability ratios like the NPV and internal rate of return (IRR). Less debt service needs also lead to improved liquidity and decreased financial risk, rendering a project to be more resilient to revenue volatility. Therefore, decreasing interest rates provide a positive climate of leveraged investments and capital-intensive expansion programs.
Consequences to the Suggested 70% Debt-Funded Project.
The UAE interest rates observed to have decreased to 3.719% by 2025 (as a result of 4.4 % interest rates in 2022) this has directly impacted positivity on the proposed project with a debt proportion of 70% (Vakil, 2023). To begin with, the decreased interest rates allow cutting the total annual interest costs, and decreasing the total costs of a project, as well as enhancing the operating margins.
The lower cost of financing makes the project have a higher value of net present value making it economically viable and more likely to be approved. Third, lower cost of debt enhances the debt-service coverage ratios, increasing the financial standing as well as creditworthiness of the project.
There are also other risks to be considered, however, that are related to interest rate changes. Since the UAE rates are subject to the U.S. policy, any future tightening of the Federal Reserve would likely result in a subsequent increase in the borrowing rate in UAE. In the case of a high...
