Corporations are legal entities with various owners and independent management. Corporation owners also benefit from restricted liability because, in the event of a default, their responsibility is limited to the amount invested (Goodhart & Lastra, 2020).
If business firms establish as passthrough entities, they can avoid double taxation but lose some of the previously listed unique rights. Passthrough entities, such as sole proprietorships, partnerships, and S corporations, avoid double taxation by passing on all profits and losses to their shareholders (Brealey & Myers, 2000).
The value of tax shields is further affected by the firm's marginal tax rate and the availability of nondebt tax shields and tax credits (Almendros & Mira, 2018). The marginal tax rate is the tax liability generated by an additional dollar of income received today and in the future. Because of the unpredictability of future earnings, the tax law's carryback and carryforward provisions, and the alternative minimum tax, estimating the marginal tax rate is difficult (AMT).
Corporations can "carry back" and "carry forward" operational losses and tax credits, which means they can use them to minimize tax liabilities incurred in previous or future years. As Graham (1996) explains, the relationship between operational losses, marginal tax rates, and the value of tax shelters is not always evident. Tax shelters, for example, provide minimal, if any, benefit to firms that predict future operating losses. Such businesses will have meager marginal tax rates because they can use their net operating loss deductions (NOLs) in the future to reimburse any taxes paid today. Firms that have had losses in the past and foresee moderate gains in the future can also use NOLs to decrease future tax payments.
Dividends paid to stockholders are not tax deductible, so they are paid from after-tax earnings. A company raises debt by borrowing from its shareholders, financial institutions, or the general public. All interest a corporation pays to its lenders is tax-deductible, resulting in a tax advantage. A tax incentive for a taxable corporation to use debt rather than equity. As a result, double taxation directly impacts corporate capital structure (Feld et al., 2013).
